Having a good grasp of bad debt expenses will make for more accurate, transparent, and useful financial records. While it’s not ideal to need to record bad debt expenses, understanding the process will make it much easier to note the loss and move on with your business. Any business that offers sales on credit runs the risk of being unable to collect on some of its debts. When this does happen, it’s essential that you understand the steps to record a bad debt expense in an accounting entry. In the direct write-off method, uncollectible accounts are recognized as bad debts and removed directly from the accounts receivable balance when they are confirmed to be uncollectible. The amount of the bad debt is expensed as a loss in the period in which it is identified.

Once ABC discovers that the adjusting entries client is not going to pay, they will use the balance in the allowance for doubtful accounts to write off the bad debt. Before ABC even writes off the bad debt, they would have created an ‘allowance for doubtful accounts’ account by predicting the accounts receivable they deem uncollectible. Suppose ABC predicts that out of $100,000 total accounts receivable, $20,000 is uncollectible. The direct write-off method for bad debts is a method used by smaller companies with few receivables. Debts are written-off at the time the debt is determined to be uncollectible. The entry from December 31 would be added to that balance, making the adjusted balance $60,500.

Tax Write Off

Calculating the allowance for doubtful accounts typically involves assessing historical loss data and considering current economic conditions. A common approach is to analyze past percentages of uncollectible accounts relative to total sales or total receivables. This historical analysis can guide businesses in estimating future bad debts. The allowance method follows GAAP matching principle since we estimate uncollectible accounts at the end of the year. We can calculate this estimates based on Sales (income statement approach) for the year or based on Accounts Receivable balance at the time of the estimate (balance sheet approach). Big businesses and companies that regularly deal with lots of receivables tend to use the allowance method for recording bad debt.

Step 1: Provide Service on Credit

Based on prior years, a company can reasonably estimate what percentage of the sales measure will not be collected. If a company bookkeeping for cleaning business takes a percentage of sales (revenue), the calculated amount is the amount of the related bad debt expense. The estimation process is inherently subjective and can lead to errors. Overestimating bad debts can result in understating net income and accounts receivable, while underestimating can lead to an overstatement of financial health. These estimation errors can impact the reliability of financial statements and may require adjustments in future periods. One of the primary advantages of the Direct Write-Off Method is its simplicity.

In bad debt accounting terms, bad debt typically does not appear as a liability but is rather recognized as an expense on the income statement. When a debt is classified as bad, it is removed from the accounts receivable balance, thereby impacting the company’s net income. Understanding this classification is essential for accurate financial reporting. Based on this information, the bad debt reserve to be set aside is $30,000 (calculated as $1,000,000 x 3%). In the following month, $20,000 of the accounts receivable are written off, leaving $10,000 of the reserve still available for additional write-offs. Bad debt expense is something that must be recorded and accounted for every time a company prepares its financial statements.
